Syndicate Legal Advisory Services prepares the complete set of documents required for an LLC or partnership taxed as a partnership to grant profits interests — a class of membership or partnership interest that gives the recipient a share of the entity’s future profits and appreciation, but no share of its value as of the grant date — to employees, managers, advisors, consultants, or other service providers, in any U.S. state. A profits interest is the partnership-taxed entity’s counterpart to an incentive stock option, with a tax result options cannot match: if structured within the IRS safe-harbor guidance (Revenue Procedures 93-27 and 2001-43), the grant is not a taxable event, the recipient recognizes no income at grant or vesting, and the recipient’s eventual gain is taxed as capital gain. The price of that treatment is precision — the interest must carry a liquidation threshold (a “distribution threshold” or “hurdle”) equal to the entity’s value at grant, so that the recipient would receive nothing if the entity were liquidated immediately; the recipient becomes a partner for tax purposes, with a Schedule K-1, self-employment tax, and the loss of employee status for certain purposes; and the operating agreement must be amended to create the class and to accommodate its holders. Working from the client’s answers to a structured intake and from the entity’s operating or partnership agreement, capitalization records, and valuation, we draft the plan, the award agreement, and the operating agreement amendment to satisfy the safe harbor and the entity’s governance, together with the approvals, the valuation support, the protective Section 83(b) election, and the administration tools the entity will use for every grant that follows. Valuation fees, state securities notice-filing fees, and other third-party charges are not included in the flat fee and are the sole responsibility of the client.

Scope of work includes:

  • Award design planning and intake — a structured intake and written summary confirming the entity’s type, state, and partnership tax classification (and the restructuring an S corporation or C corporation would need to use profits interests); the recipients and their roles; the number of profits interest units and the percentage of future profits they represent; the entity’s value at grant and the distribution threshold to be set; the vesting schedule, cliff, and acceleration provisions; the treatment on termination of service — forfeiture of unvested units and the repurchase right, if any, on vested units at fair market value or a formula; the voting and information rights the units will and will not carry (most profits interests are non-voting); the catch-up or no-catch-up allocation design; the tax distribution policy; the treatment in a sale of the entity and the drag-along; the transfer restrictions; the recipients’ change from employee to partner status and its payroll, benefits, and self-employment-tax consequences, and the election to make a protective 83(b) election; and the securities-law exemption for the grant.

  • Operating agreement amendment — drafting of the amendment (or amended and restated agreement, coordinated with the firm’s operating agreement service) creating the profits interest class, addressing: the authorization of the class and the number of units; the distribution threshold and the mechanics by which distributions and liquidation proceeds are allocated to the class only above it; the allocation of profits and losses to the class consistently with the threshold, including the “catch-up” design where used; the vesting and forfeiture provisions and the treatment of unvested units for allocation and distribution purposes; the tax distributions; the non-voting status and the limited information rights; the repurchase right on termination and its valuation and payment terms; the transfer restrictions, drag-along, and tag-along provisions; the admission of the recipients as members on the terms of the amendment; the partnership representative and the tax elections (including the Section 754 election) the class may warrant; and the amendment procedure for future grants.

  • Profits interest plan (where a plan is used) — drafting of the plan authorizing a pool of units for grant over time, the administration provisions and the administrator’s authority to set the threshold for each grant, the form of award agreement, the adjustment provisions, and the plan’s term and amendment.

  • Profits interest award agreement — drafting of the award agreement in full, addressing: the grant of the units and the distribution threshold; the recipient’s representations and the acknowledgment of partner status and its tax consequences; the vesting schedule and the continuous-service requirement; the forfeiture of unvested units and the repurchase right on vested units; the acceleration provisions; the joinder to the operating agreement as a member of the class; the protective Section 83(b) election covenant; the tax provisions — the recipient’s responsibility for taxes, the withholding mechanics where applicable, and the Schedule K-1 reporting; the transfer restrictions and the legend; the restrictive covenants where wanted and enforceable; the no-right-to-continued-service provision; and the acceptance mechanics, with the spousal consent where community-property rules apply.

  • Valuation support — the documentation of the entity’s value at grant that establishes the distribution threshold — the managers’ determination and the independent valuation or the recent financing it relies on — with a note where an independent valuation should be obtained, since an understated threshold defeats the safe harbor and causes income at grant.

  • Section 83(b) election and tax documents — the protective Section 83(b) election for each recipient (recommended under Revenue Procedure 2001-43 for unvested interests even though the safe harbor treats them as held from grant), with the thirty-day filing package coordinated with the firm’s 83(b) service; the documentation of the recipient’s transition from Form W-2 to Schedule K-1 reporting and the payroll, benefits, and guaranteed-payment arrangements that follow; and the entity’s record of the elections.

  • Approvals and issuance documents — the manager or general partner resolutions approving the amendment, the plan, the grants, the threshold, and the valuation; the member or partner consents required for the new class; the executed joinders; the updated capitalization table and unit ledger reflecting the class, the thresholds, and the vesting; the securities-law exemption documentation and the state notice filing for the grants; and the notifications to lenders or investors whose consent the amendment requires.

Deliverable: a complete, indexed profits interest file (electronic and hard copy) containing the written summary of the review, the executed operating agreement amendment, the plan where used, the executed award agreements and joinders, the valuation support, the Section 83(b) elections and filing confirmations, the approvals and consents, the updated capitalization table and unit ledger, the securities-law filings, the administration toolkit, and the compliance calendar, with a signature-ready version of each document for execution by the managers, members, and recipients.
